If the owner of a business thinks that his or her business is the kind that may be able to take advantage of factoring, they should of course obtain as much factoring information as possible before entering into an agreement with any particular factoring company.
The kind of factoring information needed is an understanding of the advantages and disadvantages with factoring and how such advantages and disadvantages will affect their business.
Advantages and disadvantages with factoring
The main advantage to factoring is that it allows a business’s cash flow to grow at the same rate as the business expands. For this reason factoring is well suited to fast growing companies. For instance an increased cash flow will allow a business to take advantage of discounts offered by suppliers and to take larger orders from suppliers.
Another advantage with factoring is that factoring companies take on at least some of the administrative processes to do with invoices and receivables. This can be very useful for businesses that would prefer to use its resources growing its business than chasing unpaid invoices and receivables. Further, factoring companies probably have a greater access to credit checking procedures than the average small business.
A further advantage with factoring is that, by entering into a factoring agreement, a business is not incurring any debt which means that it will probably not be necessary to offer any security (although in some cases factoring companies do request security). This can be great for a business that is having trouble obtaining a loan from a bank.
The disadvantages with factoring are that it costs more than a traditional bank loan and that some clients of the business may not understand or be comfortable with the arrangement as it introduces a third party (the invoice factoring company) which had nothing to do with the sales transaction in the first place.
